Am I correct in assuming that this new feature is just for storage of ".cover.jpg" images for individual video coverart?

And folder.jpg's to apply an image to a whole folder of videos still need to be dropped in the same folder as the videos?

yes, that's just another way to store your covers... you are also correct about folder.jpg (folder.png should work as well)
