Thanks Otmanix for your build to assure me there is a bug in MEncoder syntax construction (and it is not problem of my special build compiled).
It seems there is a bug in latest alpha because MT settings is ignored.
PMS always build MEncoder path with MEncoder.exe and not MEncoder_mt.exe for h264 files.
EDIT: I see that all config files are "profiled" outside installation dir(due to possible access denied problems I suppose).If so, it should be good to move Database also for same purpose

Found the problem.
If new FFmpeg version used (git-c9e16a9) for parsing (MediaInfo=false), h264 files are not detected due to chages in displaying video info:

Stream #0.0(eng): Video: h264 (High), yuv420p, 1920x1080, PAR 1:1 DAR 16:9, 23.98 fps, 23.98 tbr, 1k tbn, 47.95 tbc

Due to added (High) part, PMS refuses to detect it as h264

I installed latest mplayer/mencoder from https://launchpad.net/~motumedia/+archive/mplayer-daily. Everything works perfect but NO SOUND.

I reverted to mplayer/mencoder from https://launchpad.net/~rvm/+archive/ppa and sound is back

Server: 498/Lucid. Client: Bravia 5500.

The commit I just did wasn't the fix btw, I will commit the rest later since I'm not quite finished and I have to go out now

It's a known bug with that MEncoder build, and probably a good reason why it's often not a good idea to update the builds yourself (unless of course you are ok with things breaking ) but thanks for letting us know

BTW, there is another issue I found, this time with MRSS, it breaks after 25th item. For example for Youtube channels. I will post a screenshot and tracers later.

ExSport, does r500 fix it? It might not but I want to know before making other - possibly unnecessary - changes
